6% VAT on Urban Rehabilitation: Being in an ARU Is Not Enough

3–5 minutes

Applying the reduced 6% VAT rate to urban rehabilitation works is one of the biggest tax incentives for investors and property owners, especially in the south of Portugal. However, if you have a project and are looking for a lawyer in Almancil or the Algarve to secure this benefit, bear in mind that the property being located in an old or historic area does not, in itself, guarantee the reduced rate.

The tax treatment depends on strict criteria: the formal location, the nature of the works, the contract entered into and the applicable legal regime. Following recent case law from the Supreme Administrative Court (STA), a prior legal and tax review has become essential to avoid serious tax contingencies.

What is needed to secure 6% VAT?

To mitigate tax risks in your property investment in the Algarve, it is not enough for the building to be within the boundaries of an Urban Rehabilitation Area (ARU). It is essential to confirm:

• Status of the works: whether the intervention meets the legal criteria to qualify as genuine rehabilitation works.

• Timing: which version of the law applies and the start date of the planning procedure.

• Urban Rehabilitation Operation (ORU): whether an ORU has been formally approved for the area (an essential requirement for cases under the previous/transitional regime).

• Supporting documentation: whether all contractual, municipal and tax documentation supports the reduced rate.

Quick guide: ARU vs ORU

Many property developers confuse these two concepts, which can lead to the loss of the tax benefit.

STA warning: The Supreme Administrative Court has issued a uniform ruling that, under the previous wording of the tax provision, the 6% rate requires cumulatively the existence of a works contract, inclusion in an ARU and prior approval of the corresponding ORU.

The reduced rate does not apply to every type of work

Avoid the common mistake of invoicing any and all works at 6% simply because the property is in an ARU. The Tax Authority clearly distinguishes between:

• Works contract vs purchase of materials: the reduced rate applies to the provision of construction services under a works contract, not to the stand-alone purchase of building materials.

• Rehabilitation vs new construction: extensions or total demolitions followed by new construction require detailed legal analysis to avoid losing eligibility.

• Isolated works: minor repairs or maintenance that do not amount to an overall rehabilitation of the building may be excluded.

What are the risks of applying VAT incorrectly?

Rushing to apply the reduced rate without proper advice can have devastating financial consequences for the project:

• Tax inspections requiring the missing VAT to be regularised (a 17% difference compared with the standard 23% rate).

• Compensatory interest and heavy fines.

• Lengthy legal disputes between the project owner, the contractor and the Tax Authority.

• Budget overruns and an unexpected increase in the total cost of the works.

Note: A certificate issued by the Municipality is a key document, but it does not dispense with or replace a full legal and tax analysis of the operation.
